volatility expansion and contraction reading the squeeze
Volatility is the language the market speaks when price wants to move. Low volatility is often the setup. High volatility is the move itself. Understanding the cycle — contraction, expansion, normalization — tells you what’s about to happen before price confirms it.

the volatility cycle
Contraction (The Squeeze): Price moves in a narrow range. Bollinger Bands tighten. ATR falls. Nothing is happening. Most traders get bored and leave. This is when setup forms — the market is deciding what to do next.
Characteristic: Low volume, tight range, traders yawning.
Expansion (The Breakout): Something triggers. A news catalyst, a key level break, or just exhaustion of bids/asks in one direction. Volatility explodes. Price moves in a large candle. Bollinger Bands widen. ATR spikes.
Characteristic: High volume, wide range, traders panicking or euphoric.
Normalization: After the move, volatility gradually returns to mean. A new range forms at a higher or lower level. The cycle repeats.
low volatility is opportunity
When volatility contracts (Bollinger Bands squeeze, ATR at 20-day lows), something big is coming. You don’t know the direction, but you know the market is coiled.
This is when trend followers stop trading (no trends) and contrarian traders start hunting breakouts. The players in the market change at volatility extremes.
Smart positioning during squeeze:
- Reduce size (you can’t trade a range effectively)
- Set up orders just outside the range (both sides)
- Use tighter stops (ranges offer false breakouts)
- Focus on the higher timeframe trend to determine which way the breakout is likely
high volatility is execution
When volatility expands, the move is happening. The question is whether you’re in the right position or getting whipsawed.
During expansion:
- Existing trend followers are winning
- Mean reversion traders are bleeding
- New entries have higher risk (you’re entering in the move, not before)
- The first candle/bar of high volatility often marks a high/low for the move
volatility and position sizing
This is a practical edge: size should scale with volatility.
When volatility is low:
- Risk per trade can be smaller (stop losses are tight, range is small)
- Dollar risk stays fixed, so position size can be larger
When volatility is high:
- Risk per trade must be larger (stops are wider, ATR is high)
- Dollar risk stays fixed, so position size must be smaller
Example: if your stop is 2% of price in a low-volatility environment, you can risk 0.5% of your account. If ATR doubles, your stop is now 4%, so you risk only 0.25% of your account.
This is why fixed-dollar-risk position sizing (Kelly, fixed % of account) automatically scales position size by volatility. It’s a built-in hedge.
using the vix
VIX (Volatility Index for SPX options) is the market’s fear gauge. It measures expected 30-day volatility.
- VIX < 10: extreme complacency, high-volatility move coming
- VIX 10-20: normal conditions
- VIX 20-30: elevated fear, possibly near a bottom
- VIX > 30: panic, often a capitulation bottom
VIX is mean-reverting, but overshooting in both directions. VIX < 10 is a warning that volatility is about to expand. VIX > 30 is a warning that volatility is about to contract. Neither is a trade signal by itself, but they’re useful regime indicators.
volatility clusters
Volatility tends to cluster — quiet periods followed by explosive periods. A quiet market can suddenly explode with no warning. This is why position sizing for tail risk is important.
You cannot predict volatility expansion (if you could, it would already be priced in). What you can do: maintain position sizing that survives a volatility spike without ruin.
my take
I watch Bollinger Bands on the daily chart. When they’re at their tightest (squeeze), I reduce size and prepare for a breakout. When they’re at their widest (expansion), I’m either riding the trend or waiting for normalization.
The simplest volatility strategy: buy ATR-based stops, which automatically get tighter in low volatility and wider in high volatility. The system adapts without you thinking about it.
